The Beginning Value represents the initial capital invested. The Ending Value includes the investment’s final market price and any additional income, such as dividends or interest.

For instance, an investment of $10,000 in a stock grows to $12,000 over one year and pays $500 in dividends. The ending value is $12,500 ($12,000 + $500). Applying the formula: (($12,500 – $10,000) / $10,000) 100% equals a 25% simple rate of return. This indicates a positive gain on the initial investment.

Conversely, an investment can also experience a negative simple rate of return. If $5,000 was invested in a bond that declines in value to $4,000 after one year, while also paying $250 in interest, the ending value would be $4,250 ($4,000 + $250). The calculation would be (($4,250 – $5,000) / $5,000) 100%, resulting in a -15% simple rate of return. This shows a loss relative to the original investment.

Interpreting Simple Rate of Return

The simple rate of return percentage directly indicates the growth or decline of an investment relative to its starting value. For example, a 15% simple rate of return means the investment’s value increased by 15% from its initial cost over the specified timeframe.

This return measure is applicable for evaluating short-term investments, such as a certificate of deposit held for less than a year. It is also useful when comparing the performance of different investments over identical, short timeframes, allowing for quick assessments. When a rapid overview of performance is needed without delving into complex financial modeling, the simple rate of return offers a practical solution. Factors Not Accounted For
