What Is Net Pay and How Do You Calculate It?

Learn how your total earnings are adjusted by various factors to determine your final spendable income.

Net pay represents the amount of money an employee actually receives after all withholdings and deductions are subtracted from their total earnings. This is often referred to as “take-home pay” and is the final amount deposited into a bank account or issued as a check. It is distinct from the initial earnings an individual makes, as various obligations are subtracted before the funds reach the employee.

Gross Pay Explained

Gross pay signifies the total amount an employee earns during a pay period before any deductions are applied. This foundational figure can originate from various sources, reflecting different compensation structures. Common forms of gross pay include hourly wages, calculated based on hours worked, and annual salaries, a fixed amount over a year. Additionally, gross pay can encompass commissions tied to sales performance, bonuses for achieving targets, and overtime pay for hours worked beyond a standard workweek. This sum serves as the starting point for all subsequent deductions, ultimately leading to an individual’s net pay.

Understanding Common Deductions

The difference between gross pay and net pay arises from various deductions, categorized as either mandatory or voluntary. These deductions are withheld from an employee’s gross earnings and contribute to government programs or employee benefits.

Mandatory deductions are required by law and include several forms of taxation. Federal income tax rates vary based on income level and filing status. State income tax is also withheld in most states, though rates and rules differ significantly by jurisdiction, and some states do not impose an income tax at all. Some cities or counties may levy local income taxes, adding another layer of mandatory withholding.

FICA taxes, encompassing Social Security and Medicare, are federal payroll taxes that fund social insurance programs. For 2025, employees contribute 6.2% of their earnings up to an annual limit for Social Security and 1.45% for Medicare, with no wage limit for Medicare. An additional Medicare tax of 0.9% applies to earnings above certain thresholds for high-income individuals.

Voluntary deductions are those an employee opts into, typically related to benefits or savings. Health insurance premiums represent an employee’s contribution towards healthcare coverage, reducing their taxable income in many cases. Contributions to retirement plans, such as 401(k)s or 403(b)s, are common voluntary deductions, allowing employees to save for retirement on a pre-tax basis. Flexible Spending Accounts (FSAs) and Health Savings Accounts (HSAs) are other voluntary deductions that allow individuals to set aside pre-tax money for eligible healthcare or dependent care expenses. Other voluntary deductions might include premiums for employer-sponsored life insurance policies or union dues.

Calculating Net Pay

Calculating net pay involves subtracting total withholdings from gross pay. This reveals the final amount an employee takes home.

For instance, consider an employee with a gross pay of $2,000 for a pay period. If this individual has $200 withheld for federal income tax, $80 for state income tax, $153 for FICA taxes, and $75 for health insurance premiums, total deductions would be $508. Subtracting these total deductions ($508) from the gross pay ($2,000) results in a net pay of $1,492.

Locating Net Pay on Your Pay Stub

A pay stub serves as a detailed record of an employee’s earnings and deductions for a specific pay period. It presents a clear breakdown, beginning with gross pay, followed by an itemized list of all withholdings, and concluding with the net pay amount. Employers are required to provide this document, offering transparency into how earnings are calculated.

Net pay is usually prominently displayed on the pay stub, often labeled as “Net Pay,” “Take-Home Pay,” “Amount Due,” or “Direct Deposit Amount.” The stub will list mandatory deductions such as federal income tax (FIT or FED), state income tax (SIT or STATE), and FICA taxes (SS for Social Security, MED for Medicare, or OASDI for Social Security). Voluntary deductions, like 401(k) contributions or health insurance premiums, are also itemized. Regularly reviewing a pay stub allows employees to verify the accuracy of their earnings and deductions.
