What Does Retro Pay Mean and How Is It Calculated?

Retro pay, or retroactive pay, refers to compensation for work performed in a previous pay period that was underpaid or not paid on time. It corrects a discrepancy between what an employee initially received and the accurate amount they should have been paid.

Common Reasons for Retro Pay

Retro pay often becomes necessary due to various payroll and administrative oversights. A frequent cause is the delayed implementation of pay raises. If a payroll system is not updated promptly after an approved salary increase, employees are underpaid until the correction is made. Retro pay covers the difference from the raise’s effective date.

Incorrect calculation of overtime hours also commonly leads to retro pay. If an employee works over 40 hours in a workweek but is not paid the legally required time-and-a-half rate, retro pay covers the shortfall. Other payroll errors, such as incorrect hourly rates, missed hours, or miscalculations of bonuses or commissions, can result in underpayments. Changes in employment status or the resolution of wage disputes, including legal settlements, can also necessitate retro pay.

Calculating Retro Pay

Determining retro pay involves a straightforward calculation that focuses on the difference between what was paid and what should have been paid. First, identify the specific period of underpayment, which can range from a single pay period to several months.

Next, the difference in the pay rate or hours is calculated. For instance, if a raise was delayed, the new, correct hourly rate is subtracted from the old, incorrect rate. This difference is then multiplied by the number of hours worked or the number of pay periods affected during the retro period. While employers handle these calculations, understanding the process allows employees to verify the accuracy of their retro payment.

Taxation of Retro Pay

Retro pay is considered taxable income, just like regular wages, and is subject to federal income tax, state income tax (if applicable), Social Security, and Medicare taxes. These are collectively known as Federal Insurance Contributions Act (FICA) taxes. For 2025, the Social Security tax rate is 6.2% for both the employee and employer on wages up to $176,100, while the Medicare tax rate is 1.45% for both parties on all covered earnings.

Because retro pay often arrives as a larger, lump-sum payment, the amount withheld for federal income tax might appear higher than usual. This is due to supplemental wage withholding rules, where the Internal Revenue Service (IRS) treats retro pay as supplemental wages. Employers may either withhold a flat 22% federal income tax or combine the retro payment with regular wages and apply the employee’s standard withholding. The actual tax liability is determined when annual tax returns are filed, and any over-withholding is reconciled at that time.

How to Receive Retro Pay

Retro pay is disbursed through an employer’s standard payroll system. It might appear as a separate line item on an employee’s pay stub, often labeled as “retro pay” or “supplemental pay,” or it could be issued as a separate check. The timing of the payment can vary, depending on the employer’s payroll cycle and the administrative process required to correct the error.

It is advisable for employees to review their pay stubs to confirm the retro pay amount and ensure all appropriate deductions and withholdings have been applied.
