Net pay is the amount an employee receives after all deductions are subtracted from total earnings. Often called “take-home pay,” this figure is deposited into a bank account or issued as a check. Understanding net pay helps with budgeting and managing personal finances, as it reflects funds available for spending and saving.
Gross pay is an employee’s total compensation before any deductions are applied. It serves as the starting point for payroll calculations and is the figure employers use when discussing salaries or hourly wages. Gross pay includes various components such as regular wages or salary, overtime earnings, bonuses, and commissions. For hourly workers, it is calculated by multiplying hours worked by the hourly rate, with overtime typically paid at a higher rate. Salaried employees usually have their annual salary divided by the number of pay periods to determine their gross pay per period.
Withholdings and deductions reduce gross pay to net pay, categorized as mandatory or voluntary. Mandatory deductions are legally required and include federal income tax, withheld based on information from an employee’s Form W-4. Federal Insurance Contributions Act (FICA) taxes also comprise Social Security and Medicare taxes.
For 2024, Social Security tax is 6.2% on earnings up to $168,600, while Medicare tax is 1.45% on all earnings, with an additional 0.9% Medicare tax applied to higher incomes. State and local income taxes are also mandatory where applicable, varying by jurisdiction. Court-ordered wage garnishments, such as for child support or defaulted student loans, are also deductions employers are legally required to withhold.
Voluntary deductions are those an employee chooses to have withheld, often requiring written consent. Common examples include health insurance premiums, which can be pre-tax deductions, reducing taxable income. Retirement plans, such as a 401(k), are another frequent voluntary deduction, often made on a pre-tax basis. Other voluntary deductions might include life insurance, disability insurance, union dues, or contributions to flexible spending accounts.
Calculating net pay involves subtracting deductions from gross earnings. The formula is Gross Pay minus Total Deductions equals Net Pay. For instance, if an employee’s gross pay for a period is $1,500 and their total deductions amount to $450, their net pay would be $1,050.
A pay statement, also known as a pay stub, provides a detailed breakdown of an employee’s earnings and deductions for a specific pay period. On this document, an employee finds gross pay prominently displayed, along with itemized deductions.
