Gross pay is the total amount an employer pays an employee before any deductions, serving as the baseline for overall compensation. It includes regular wages, salaries, overtime pay, bonuses, and commissions. For salaried employees, it’s typically their annual salary divided by pay periods. For hourly workers, it’s their hourly rate multiplied by hours worked. Gross pay is often discussed during salary negotiations and is the figure used to calculate income taxes before withholdings.
Net pay is the amount an employee receives after all deductions are subtracted from their gross pay. This final sum is commonly called “take-home pay” as it’s the actual amount deposited or provided as a check.
The difference between gross and net pay highlights the impact of deductions on spendable income. Even with identical gross pay, net pay can differ significantly due to individual deduction choices. Net pay reflects the real amount an employee has for expenses, savings, or investments.
The variance between gross and net pay is due to various deductions withheld from earnings. These deductions fall into two main categories: mandatory and voluntary.
Employers are legally required to withhold mandatory deductions, which include federal income tax, Social Security, and Medicare. Federal income tax withholding is determined by information provided by the employee on Form W-4.
Social Security and Medicare taxes, collectively known as Federal Insurance Contributions Act (FICA) taxes, fund social insurance programs. For 2025, the Social Security tax rate is 6.2% for both employees and employers, applied to wages up to an annual limit of $176,100. The Medicare tax rate is 1.45% for both employees and employers, with no wage limit. An additional Medicare tax of 0.9% applies to employee wages exceeding $200,000.
State income taxes are also withheld where applicable, though some states do not impose an income tax. Other mandatory deductions can include court-ordered wage garnishments, such as for child support or tax levies.
Voluntary deductions are those an employee chooses to have withheld from their paycheck. Common examples include health insurance premiums for medical, dental, and vision coverage. Contributions to retirement plans, such as 401(k) accounts, are frequent voluntary deductions, often offering pre-tax benefits that reduce taxable income. Other voluntary deductions might include union dues, charitable contributions, or flexible spending account (FSA) contributions.
A pay stub serves as a detailed record of an employee’s earnings and deductions for a specific pay period. It typically itemizes how gross pay is calculated and then systematically lists all the amounts withheld. Employees can locate their gross pay, which is the total earnings before any subtractions, usually at the top of the earnings section.
Following the gross pay, the pay stub will show a breakdown of all deductions, clearly indicating both mandatory taxes and any voluntary contributions. This section will detail amounts for federal income tax, FICA taxes (Social Security and Medicare), and state income tax, if applicable. Finally, the pay stub will display the net pay, which is the exact amount disbursed to the employee after all deductions are applied. Regularly reviewing a pay stub allows individuals to verify the accuracy of their earnings and deductions, ensuring proper financial management.
