Gross pay and net pay are distinct concepts that represent different stages of an employee’s earnings. While often used interchangeably, understanding the difference between these two figures is important for effective budgeting and managing personal finances.
Gross pay represents the total amount an employee earns from their employer before any deductions. This figure includes a base salary or hourly wages.
Gross pay also accounts for additional income streams. These can include overtime pay, commissions from sales, various bonuses, and tips received by service industry workers.
Net pay, often referred to as “take-home pay,” is the amount an employee receives after all deductions have been subtracted from their gross pay. This figure is what is deposited into a bank account or issued as a physical check. Mandatory and voluntary deductions reduce gross pay to arrive at the net amount.
Mandatory deductions include federal income tax, which is withheld based on information provided by the employee on Form W-4 to approximate their annual tax liability. State and local income taxes are also withheld in many jurisdictions, varying by location.
Federal Insurance Contributions Act (FICA) taxes, comprising Social Security and Medicare taxes, are another mandatory deduction. For 2025, employees generally pay 6.2% for Social Security on earnings up to $176,100, and 1.45% for Medicare with no wage limit; an additional 0.9% Medicare tax applies to higher earners above certain thresholds, such as $200,000 for single filers.
Beyond these required withholdings, voluntary pre-tax deductions further reduce taxable income before taxes are calculated. Common examples include premiums for health insurance plans and contributions to retirement accounts like a 401(k) or 403(b). Flexible Spending Accounts (FSAs) and Health Savings Accounts (HSAs) also fall into this category, allowing individuals to set aside pre-tax money for specific healthcare or dependent care expenses. These deductions lower the amount of income subject to federal, state, and local income taxes.
Other deductions may be taken from gross pay after taxes have been calculated. These post-tax deductions can include wage garnishments, which are court-ordered withholdings for obligations such as child support or defaulted student loans. Union dues, charitable contributions made through payroll deduction, or repayments of employee loans from the employer are also examples of amounts subtracted from an individual’s gross pay before the final net amount is disbursed.
