Finally, manufacturing overhead includes all other indirect costs associated with the production process that cannot be directly traced to a specific unit. This category is further divided into variable and fixed components. Variable overhead costs fluctuate with production volume, such as the electricity consumed by machinery during operation or the cost of production supplies. Fixed overhead costs, conversely, remain constant regardless of how many units are produced, encompassing expenses like factory rent, depreciation of manufacturing equipment, or the salaries of production supervisors. These overhead costs, while not directly tied to a single unit, are necessary for overall production.

Calculating Unit Cost

To determine the unit cost, businesses combine all these identified cost components. The unit cost formula is calculated by adding direct materials, direct labor, and manufacturing overhead, then dividing this total by the number of units produced.

For instance, imagine a small business that produces 1,000 units of a product. If the direct materials cost $2,000, direct labor amounts to $3,000, total fixed overhead is $1,500, and total variable overhead is $500, then the total production cost would be $7,000 ($2,000 + $3,000 + $1,500 + $500). Dividing this total production cost of $7,000 by the 1,000 units produced results in a unit cost of $7.00 per unit.
