First, subtract COGS from revenue to find the gross profit: $500,000 (Revenue) – $300,000 (COGS) = $200,000 (Gross Profit). Next, divide gross profit by revenue: $200,000 / $500,000 = 0.40. Multiplying by 100 converts this to a percentage, resulting in a gross margin of 40%. This indicates that for every dollar of revenue, the company retains $0.40 after covering direct production costs.

Interpreting Gross Margin

The calculated gross margin percentage provides insights into a company’s operational performance. A high gross margin suggests efficient production processes and strong pricing power. This indicates a business effectively manages its direct costs, allowing a larger portion of each sales dollar to contribute to covering other expenses and generating overall profit.
