Total assets encompass the entire value of everything a company owns that holds economic value. This includes both current assets, such as cash, accounts receivable, and inventory, and non-current assets like property, plant, and equipment. These assets are the resources a company employs to operate its business and generate revenue. The next step requires determining the average total assets for that same fiscal period. If the company’s balance sheet showed total assets of $6,800,000 at the beginning of the year and $7,200,000 at the end of the year, the average total assets would be calculated as ($6,800,000 + $7,200,000) / 2, resulting in an average of $7,000,000. This average figure provides a better representation of the assets the company utilized throughout the year to generate its earnings.

With both figures in hand, the ROA formula is applied by dividing the net income by the average total assets. In this example, $750,000 is divided by $7,000,000, which yields 0.1071. The final step is to express this decimal as a percentage, which is done by multiplying the result by 100. Therefore, 0.1071 multiplied by 100 equals 10.71%, indicating that the company generated approximately 10.71 cents of profit for every dollar of assets it controlled.

Interpreting Your ROA Result

The calculated ROA percentage provides valuable insight into a company’s operational effectiveness. A higher ROA generally suggests that a company is more efficient at utilizing its assets to generate profits. Conversely, a lower ROA may indicate less efficient asset management, potentially signaling that the company is not maximizing its earning potential from its asset base.

However, interpreting an ROA figure requires context; it should not be viewed in isolation. It is important to compare a company’s ROA against industry averages, the performance of its direct competitors, and its own historical trends. Different industries inherently have varying asset intensities, meaning what constitutes a “good” ROA in one sector might be considered poor in another.
