This figure represents the total income a company receives from selling its goods or providing its services during a specific period. It is typically presented “net” of any sales returns, discounts, or allowances.

Following sales revenue, the Cost of Goods Sold (COGS) is deducted. COGS includes direct costs of producing goods or services, such as raw materials, direct labor, and factory overhead. COGS does not include indirect costs like general selling or administrative expenses.

Operating expenses encompass costs incurred during regular operations that are not directly tied to production. These expenses are necessary to keep the business running and generate revenue. Common examples include selling, general, and administrative (SG&A) expenses, such as rent, utilities, staff salaries, marketing, and office supplies. Depreciation and amortization, which account for asset wear and tear, are also included.

Finding the Necessary Financial Information

To calculate operating profit, financial information is primarily located on a company’s income statement. This statement, also known as the Profit & Loss (P&L) statement, summarizes a company’s revenues and expenses over a specific period. It is designed to show how net revenue is transformed into earnings.

On an income statement, sales revenue is usually the first line item, labeled “Revenue,” “Sales,” or “Net Sales.” Directly below revenue, the Cost of Goods Sold (COGS) is found, sometimes listed as “Cost of Sales.”

Operating expenses are listed after the gross profit figure. These expenses can be grouped under “Operating Expenses” or broken down into categories such as “Selling, General, and Administrative Expenses” (SG&A), “Research and Development,” and “Depreciation and Amortization.” Identifying these line items allows for the collection of figures for the operating profit calculation.

Step-by-Step Calculation of Operating Profit

Calculating operating profit involves a straightforward subtraction process using the financial figures identified from the income statement. The fundamental formula is: Operating Profit = Sales Revenue – Cost of Goods Sold – Operating Expenses. This calculation isolates the profitability derived solely from a company’s primary business activities, before considering any non-operating income or expenses.

The calculation begins by determining the gross profit. Gross profit is found by subtracting the Cost of Goods Sold from Sales Revenue. For example, if a company has Sales Revenue of $500,000 and its Cost of Goods Sold is $200,000, the Gross Profit would be $300,000 ($500,000 – $200,000).

From the gross profit, operating expenses are then subtracted to arrive at the operating profit. Continuing the example, if the company’s Operating Expenses total $100,000 (which would include all selling, general, administrative, depreciation, and amortization costs), the operating profit would be $200,000 ($300,000 Gross Profit – $100,000 Operating Expenses).

Interpreting Operating Profit

Operating profit provides a clear picture of how efficiently a company’s main business activities are generating earnings. A positive operating profit indicates that the company’s core operations are profitable, covering their costs and contributing to overall financial health. Conversely, a negative operating profit suggests that the company is not generating enough revenue from its primary activities to cover its operational costs, which may require additional funding.

When operating profit is increasing over time, it often signals improved operational efficiency and effective cost management within the business. A declining operating profit, even with stable revenue, can indicate rising costs or inefficiencies in daily operations that need attention. This metric is particularly useful for comparing the performance of companies within the same industry, as it removes the influence of financing decisions and tax strategies, providing a more focused view of operational performance.
