Revenue, often referred to as sales, represents the total income a business generates from its primary activities, such as selling goods or services, before any expenses are deducted. This “top line” figure reflects the gross proceeds a company collects over a specific period. For accounting purposes, revenue is generally recognized when it is earned, regardless of when cash is received, particularly under accrual accounting methods.

Cost of Goods Sold (COGS) encompasses the direct costs incurred in producing the goods or services that a company sells. This includes the cost of raw materials, direct labor, and direct factory overheads. COGS is directly tied to the volume of products sold, meaning it fluctuates with production levels.

Operating expenses, in contrast to COGS, are the costs a business incurs through its normal daily operations that are not directly related to the production of goods or services. These expenses are necessary to keep the business running and generate revenue. Examples typically include rent, utilities, marketing, administrative salaries, and insurance.

Calculating Gross Profit

Gross profit is the initial measure of profitability, indicating how much revenue a company retains after covering the direct costs associated with producing and selling its goods or services. It is calculated by subtracting the Cost of Goods Sold (COGS) from Revenue. This calculation helps a business understand the profitability of its core production or service delivery before considering broader operational costs.

The formula for gross profit is: Gross Profit = Revenue – Cost of Goods Sold. For example, if a company generates $500,000 in revenue from sales and its direct costs for producing those goods (COGS) amount to $200,000, its gross profit would be $300,000. This figure highlights the efficiency of a company’s production process.

Calculating Operating Profit

Operating profit provides a clearer picture of a company’s profitability from its core business operations, excluding the impact of financing costs and taxes. It is derived by subtracting operating expenses from gross profit. This measure helps stakeholders assess how effectively a company manages its day-to-day operations to generate earnings.

The formula for operating profit is: Operating Profit = Gross Profit – Operating Expenses. Continuing our example, if the company had a gross profit of $300,000 and incurred $100,000 in operating expenses (such as administrative salaries, rent, and utilities), its operating profit would be $200,000. This $200,000 represents the profit generated solely from the business’s main activities.

Calculating Net Profit

Net profit, often referred to as the “bottom line,” represents the total profit remaining after all expenses, including interest and income taxes, have been deducted from revenue. This is the most comprehensive measure of a company’s profitability and reflects the actual amount of money available to shareholders or for reinvestment in the business. It provides a complete financial picture, factoring in all costs of doing business.

The formula for net profit is: Net Profit = Operating Profit – Interest Expense – Income Tax Expense. Interest expense is the cost a business incurs for borrowing funds, such as from loans or lines of credit, and is generally tax-deductible. Income tax expense is the amount of tax a company owes to government authorities based on its taxable income, which can include federal, state, and local taxes.

For instance, if our company’s operating profit was $200,000, and it incurred $10,000 in interest expense on its debt, its profit before taxes would be $190,000. Assuming a federal corporate income tax rate of 21%, as established by the Tax Cuts and Jobs Act of 2017, the income tax expense would be $39,900 ($190,000 0.21). Subtracting both the interest expense and the income tax expense, the net profit would be $140,100 ($200,000 – $10,000 – $39,900).
