For instance, if $4,000 is spent on raw materials to produce 1,000 items, the variable cost per unit for materials is $4.
Next, fixed costs must be allocated across the units produced. This involves dividing the total fixed costs for a period by the total number of units manufactured in that same period to find the fixed cost per unit. For example, if a business has $5,000 in monthly fixed costs and produces 1,000 units in that month, the fixed cost per unit is $5. The total unit cost is then found by adding the variable cost per unit and the fixed cost per unit.
With the revenue per unit and total unit cost determined, calculating profit per unit becomes a straightforward process. The formula is simply: Revenue Per Unit minus Total Unit Cost equals Profit Per Unit.
For example, consider a product sold for $25 per unit. If the total unit cost, derived from combining its variable and allocated fixed costs, is $18, then the profit per unit would be $7. Analyzing this per-unit profit allows a business to evaluate its pricing effectiveness and cost management, providing insights into whether adjustments are needed to enhance overall profitability.
