State-Specific Taxation of State Pensions

The taxation of state pension income varies significantly across the United States. States adopt different approaches, broadly categorized into several groups. Understanding these distinctions is important for retirees planning their residency.

Some states do not impose a state income tax, so pension income received by residents is not subject to state taxation. Other states provide full exemptions for public pension income. For example, Illinois does not tax retirement income, including income from government pensions. Box 2a indicates the taxable amount of the pension, which is the portion subject to income tax.

Box 5 may show employee contributions, which represent the after-tax amounts paid into the pension that are not subject to further taxation. The distribution code in Box 7 explains the type of distribution, such as a normal distribution or an early withdrawal. If a Form 1099-R is not received by early February, individuals should contact their pension administrator to obtain a copy.

Managing tax withholding from pension payments is an important step to avoid underpayment penalties or overpaying taxes.
